Customer Markets and Financial Frictions: Implications for Inflation Dynamics

چکیده

We study the influence of financial frictions on the cyclical dynamics of producer prices. Empirical results show that the response of industry-specific PPI inflation to changes in aggregate financial conditions depends importantly on differences in the ease of access to external finance across industries: In industries in which firms face a high likelihood of financial constraints, inflation is insensitive to changes in financial conditions; in industries where firms have a relatively unfettered access to external finance, by contrast, inflation declines significantly in response to a tightening of financial conditions. Firm-level pricing behavior during the 2008 financial crisis confirms these general findings: Firms’ pre-crisis internal liquidity positions had a significant effect on firms that increased their prices relative to their industry average during this period. On the theoretical side, we use the model developed by Gilchrist, Schoenle, Sim, and Zakraǰsek (2015b) to analyze the implications of the interaction between customer markets and financial frictions for economic outcomes. Using a version of the model calibrated to study normal business cycle conditions, we confirm their original findings that this interaction significantly attenuates the response of inflation to demand shocks and produces a strong negative comovement between inflation and output in response to financial shocks. In light of the latter result, we also explore the macroeconomic implication of different interest-rate policy rules. In response to financial shocks, rules that put a significant weight on inflation stabilization lead to noticeably worse economic outcomes than rules aimed at stabilizing output. Optimal Price Indices for Targeting Inflation under Incomplete Markets

Optimal Price Indices for Targeting Inflation under Incomplete Markets In models with complete markets, targeting core inflation enables monetary policy to maximize welfare by replicating the flexible price equilibrium. In this paper, we develop a twosector two-good closed economy new Keynesian model to study the optimal choice of price index in markets with financial frictions. Financial frict...

Core vs. Headline Inflation Targeting in Models with Incomplete Markets

In models with complete markets, targeting core inflation enables monetary policy to maximize welfare by replicating the flexible price equilibrium. We develop a two-sector new-Keynesian model to evaluate different inflation targeting rules in economies with financial frictions. We conclude that, in the presence of financial frictions, a welfaremaximizing central bank should adopt flexible head...

On the Optimal Inflation Rate

How do financial frictions affect the optimal inflation rate? Can financial frictions alone annul the long-run super-neutrality of money? Should the inflation rate be higher in emerging market economies with less developed financial markets than in advanced economies, as is currently observed? To answer these questions we set up an incomplete markets model in which households choose portfolios ...

Monetary and fiscal policies in a search and matching model with endogenous growth

Search and matching frictions on financial and labor markets are introduced in a dynamic general equilibrium framework, affecting the dynamics of capital and employment adjustments. While prices are fully flexible and determined by money supply, money demand arises endogenously from financial market matching frictions that prevent some deposits from being channeled into productive investment. Customers and Investors: A Framework for Understanding the Evolution of Financial Institutions∗

Financial institutions are financed by both investors and customers. Investors expect an appropriate risk-adjusted return for providing financing and risk bearing. Customers, in contrast, provide financing in exchange for specific services, and want the service fulfillment to be free of the intermediary’s credit risk. We develop a framework that defines the roles of customers and investors in i...
